I use soundflower but I have a Mac... I don't know if there is a Windows equivalent.

On my SoundBlaster Live that functionality was there and it was incredibly useful.

I loved that feature on my SoundBlaster Live actually is what got me into recording things.

It really depends on your sound card and drivers. Apparently, a few years ago the RIAA got some soundcard manufacturers to eliminate the Stereo Mix (internal recording) option from their drivers. I'm not sure what the current situation is, but I'm able to do it from my current SB Audigy 2.

Depending on what you've got, you may be able to google on it to find a set of drivers that allows Stereo Mix recording.
